How the tips deduction works

For tax years 2025 through 2028, you can deduct up to $25,000 of qualified tips. The deduction lowers your taxable income for federal income tax. It does not make tips tax-free for Social Security and Medicare, which still apply to every dollar.

If your income is above $150,000 ($300,000 on a joint return), the limit shrinks by $100 for every full $1,000 over that line. You claim the deduction on your tax return, on the new Schedule 1-A.

What counts as a qualified tip

Qualified tips are cash tips from customers, including tips paid by card, and your share of a tip pool or other tip-sharing arrangement. The tip must be voluntary. A customer who chooses an amount counts. A fee that is added automatically to the bill, such as a service charge, does not.

The tips must also be earned in a job that customarily and regularly received tips on or before December 31, 2024. The Treasury publishes a list of about 70 such jobs in several categories, including restaurants, hospitality and personal services. The list is complete, so a job that is not on it does not qualify. If you work two jobs for the same employer and only one is on the list, only the tips from that job count.

What your W-2 or 1099 must show in 2026

Starting with 2026, employers must report your qualified tips in box 12 of your Form W-2 with code TP, and your tipped occupation code in the new box 14b. Contractors paid on Form 1099-NEC should see their qualified tips and occupation code reported there too. Tips that are not correctly reported cannot be deducted.

The amount your employer reports is the total qualified tips. Your final deduction can be lower, because the $25,000 limit and the income limit are applied on your return. Use this calculator to plan, then check your own numbers when your W-2 arrives.

If you are self-employed

Some self-employed people who earn tips, such as independent hair stylists or drivers, can also claim the deduction, up to the net income of that business. The tips are still part of your business income, so self-employment tax still applies to them. Try our self-employment tax calculator to see that part.
